1)if i turn on IIS, would the server act as a proxy server? how do i go about this?
2) if the proxy server feature is activated, do the clients need a static ip or should i turn on dhcp?

IIS is not a proxy server. You will need to get a product like
Microsoft ISA server
.

basically IIS is a Web Server wherein it houses or hosts your website files. for proxy servers you could try open sources as well like squid and ipcop..

Windows 2003 does not have an in-built proxy server. You will either need to get
Microsoft ISA server
if you want to keep it all Microsoft, or a free solution like
Squid
